Finally some news on nano diesel front, it is officially being put on back burner as per the ET report;

With reduced fuel prices and nano sales, the potential is considerably reduced. I agree that electric tech may make better sense. Also newer battery storage news i.e. Tesla, and solar panels, I am sure there is enough scope for developing a concept vehicle for urban incity transport.

There are two main reasons currently stopping them IMO : Quoted below from the article.

They have a lot of work to get things correct with an cylinder engine. NVH, refinement, FE, drivability.

As an alternative to diesel, they should promote the CNG version seriously. As of now, it is solely targetted at the taxi market with no power steering option and the LX CNG has been withdrawn too.

I agree but availability too has to be done in tier-2 & 3 places for the car to sell.

Tata needs to target a larger base of customers to get the 'real' sales.

As per the recent IBT article, Tata Nano Diesel project has been revived:

An IBT reader has spotted a camouflaged Nano with following characteristics:

1. "D" alphabet on the Licence plate indicating "Diesel" prototype
2. Downward facing tail pipe like other Diesel cars

The article further states that the launch of Celerio Diesel has prompted this move at Tata Motors. They are likely to be testing 2 and 3 cylinder motor derived from Tata Ace.
