While it sounds logical to wait for the GST to come to effect, two reasons I don't think this being the case:

1. GST might still be months away from becoming reality.
2. They can't change the length of the car just like that. All the time and money spent on the car designing and testing will be wasted by doing so.

Sorry, no offense but disagree. Hardly anything Maruti provides today can be called real 'Premium'. They really tried premium with the Kizashi and we all know how that went.

When the ban was there in Delhi for 2.0 litre diesel engines, Tata was working on 1.9L and in the meantime, they pushed the launch of Tiago based compact sedan ahead of Hexa. Now when that ban has gone away, they have put Hexa back on front and thus, will launch Hexa first and then this compact sedan. At least that's what I knew before.

We can assume that the launch of this compact sedan may happen next year beginning only now. But again, this is a good thing isn't it, if Tata is actively testing this car before the launch. Just like Hexa, they will be able to sort out different issues.

According to the OP:

This was a diesel version prototype. Sounded pretty much the same as the Tiago Revotorq.
Seems like testing for a power upgrade.
Had a quick chat with the driver. He said the car had clocked around 1L kms and there are some final niggles being sorted out.
Although I wasn't allowed to take pics of the interior, the driver was kind enough to let me have a quick peek at it.
The interior is pretty much the same as we have seen in the previously leaked pics. Touchscreen Harman ICE and Climate control, Armrest for the rear seat.
The car was equipped with projector headlamps as well.

Looks like the production-ready Kite5 sedan may see a longer delay for it's launch, due to the huge success of the Tiago.

Mr. Girish Wagh, Senior Vice President – Program Planning & Program Management, Passenger Vehicles, Tata Motors Limited, speaking to IAB on the occasion of the Hexa media drive:

"Yes, the Kite 5 is an interesting product. Right now, our focus is on reducing the waiting period for Tiago. We’ve received over 50,000 bookings so the priority is to get the cars to customers. The Kite 5 will also be manufactured at the Sanand plant [the Tiago is manufactured at Tata Motors’ Sanand, Gujarat, plant] so at present, Tiago is our focus. I think we’re making around 4,000-4,500 units of Tiago every month and there is a plan to increase production."

Between the Tiago and the Hexa launch, it doesn't seem that we would be seeing the Kite5 sedan coming anytime before March-April 2017.

On expected lines, I would say. The Tiago has brought them to the limelight and they cannot goof up there, considering the 50,000 bookings, which is a huge number. So they have the priorities set right.

Only wondering why the delay in ramping up production.

I would like to know whats limiting Tata to deliver only 4-5K units a month. Even Renault ramped up production to deliver 10k Kwids monthly,

Heck even Toyota delivers more of the Crysta! Im sure production capacity is not a constraint. Can any one explain? Its irritating

Since, New Swift DZire has already started doing testing rounds, I think Tata should not delay it much now. An early launch up to by Dec 2016 or Jan 2017 can still give it a time for market exposure & its sales before the New Swift DZire gets launched in April-May 2017.

As far as i habe heard and read it's something to do with the issues regarding their vendors. But, for a company like Tata merely 5000 units is plain ridiculous. Even Honda did a better job with Amaze and city launches.
I hope kite5 launches by feb when I intend to buy a new one.
